Question: Clubs within the PTO?

Our PTO is a 501(c)3. The parents want to start an Art Club and a Garden Club that will need their own budgets. The principle wants the funds to run through the PTO, can we do that? Or do they need to be their own formal separate organizations...i.e. 501(c)3 with separate bank accounte, etc?

It would make the most sense to encourage these clubs and keep them part of the PTO. Lots of PTOs have clubs. You will probably need to help them fundraise, but that's better than having them as a separate group and competing with you for fundraising dollars.
